The Average True Range is a tool used in technical analysis to measure volatility. Unlike many of today’s popular indicators, the ATR is not used to indicate the direction of price.

Average true range is a volatility indicator that shows how much an asset moves, on average, during a given time frame. The indicator can help day traders confirm when they might want to initiate a trade, and it can be used to determine the placement of astop-loss order. You’ll have to set your stop loss and use a position size that fits your risk-management strategy. Longer-term investors usually set a stop loss one day’s average true range from the entry. If you’re day trading, you’ll have to determine your stop loss based on the intraday volatility of the stock and your risk tolerance. The ATR also doesn’t account for direction, meaning a signal of high volatility can mean either upward or downward movements.
If a trader uses the average true range appropriately in their strategy, they can assess current market volatility to see where they should place stop losses and limit orders. The greater the ATR reading is for a currency pair, a wider stop loss order should be used. The average true range is a simple moving average or exponential moving average of the true range.

Knowing how to calculate the ATR will help to answer the above question in each specific situation. The multiplier of ATR you use to determine your stop loss should be based off how wide your profit targets are, and how long your time horizon is. For example, let’s say a trader purchased a share of Riot Blockchain at $4.00 with an ATR of .36 and an ARC of .72. When the trader decides to sell, they place a trailing stop loss order and sets the trailing stop to .72.

While some consider this an advantage, it significantly reduces the number of potential investors the space could obtain. Volatility in stock markets isn’t as big of a problem, with remarkably liquid markets and solutions like ‘fallback prices’ if the share value dips too low. Highly volatile digital assets can shift value drastically faster than you can react. How far from the ATR should the stock be allowed to move before you say, “This is a major deviation; perhaps it’s time to get out”? That of course depends on your objectives and risk tolerance, but many traders choose a multiplier of 2x. So if a stock has an ATR of $2 over the last 14 periods, and you have chosen 2x as your multiplier, an adverse move of $4 would signal an exit.

Price gaps and limit days can cause simple high-low ranges to be inaccurate. Thus, Wilder devised a way to account for gap and limit days and to find a security’s true maximum range. Moreover, ATR is directly proportional to a security’s price range, but increased volatility can come from buying or selling pressure. If a security’s ATR jumped from 20 cents to a dollar, it could be a sign of a massive sell off or a massive buy in. Generally, volatility refers to the concept of ‘realized volatility,’ which is a value derived from the changes observed in historical price data. Higher volatility is also commonly correlated with risk, allowing market conditions to affect trades, and investments to rapidly gain or lose value. This analysis is based on the idea that stocks bottom from «panic» selling, after which a rebound is imminent. In general a progressively wider range, observed over a relatively short period of time, can indicate that a bottom is near. Price tops are generally reached at a more leisurely pace and can be characterized by a narrowing of the price range. This measure of the trading range takes place over a specified period in order to determine whether or not an issue is being «dumped» and is approaching a bottom. A pre-requisite to a valid bottom is an increase in the volatility line above the reference line. In a similar manner, an indication of an imminent top would be a decrease in the volatility line below the reference line.

No matter the quality of the entry, profit or loss is ultimately determined when a trade is exited or closed. The ATR is efficient in determining optimal price points to place stop loss and take profit orders. Stochastics are ideal for trading ranging markets because they deliver overbought and oversold signals. The ATR helps qualify ranging markets and avoid whipsaw signals that can be generated by Stochastics in non-ranging markets.
This illustrates how the use of dynamic stops and profit targets derived from ATR may be of value. Similarly, a stop loss of more than 150 pips will give your trade enough breathing room to play out, without the risk of a premature loss. However, Welles determined that the ‘true range’ of an asset must take into account previous closing prices so that due consideration is accorded to any price gaps that may have occurred. Average true range does not indicate the direction of the market, but simply the volatility (see “Measuring volatility,” below). Basically, when the ATR is high, a trader expects wider price movements and, thus, he would set his stop loss order further away to avoid getting stopped out prematurely. On the other hand, we would use a smaller stop loss when volatility is low. Traders often mistakenly believe that volatility equals bullishness or bearishness. Volatility does not say anything about the fx glory trend strength or the trend direction, but it tells you how much price fluctuates. As we have seen above, the ATR just looks at how far price swings and not how much it actually moves into one direction. Assuming your stop loss is 1.5 ATRs away from your entry, and considering you’re trading a mean reversion system, it might be smart to have similar profit target.
Using raw inputs for the true range would lead to erratic signals. As an example of how that could lead to profits, remember that high volatility should occur after low volatility. We can find low volatility by comparing the daily range to a 10-day moving average of the range. If today’s range is less than the 10-day average range, we can add the value of that range to the opening price and buy a breakout. If there’s no news driving a stock’s price higher and bringing in more volume, you have an idea of where you could sell when the stock reaches its range for the day.
